Real vs Nominal Interest Rates
A nominal interest rate is the headline rate attached to a loan, deposit, or investment; a real interest rate adjusts that rate for inflation, so it shows the change in purchasing power. Inflation matters because money can grow in name while buying less in practice. If prices rise faster than the return on your money, the real return is negative. If the return outpaces inflation, your purchasing power increases.
What the nominal rate tells you
The nominal rate is the rate written into the product. It is the rate a lender charges, a bank advertises, or a bond promises before adjusting for changes in prices.
That makes it useful, but incomplete. It tells you how the amount of money changes. It does not tell you how much that money will buy later.
For borrowers, the nominal rate shapes the cash payment due under the contract. For savers and investors, it shapes the cash return they expect to receive. In both cases, it is the visible rate, not the full economic result.
What the real rate adds
The real rate asks a different question: after inflation, are you better off in purchasing-power terms?
Inflation means the general price level rises, so each unit of money buys less than before. A saver may see their account balance increase and still lose purchasing power if prices rise more quickly. A borrower with a fixed nominal rate may find repayments feel lighter in real terms if inflation rises, because future money is worth less.
This is why real rates are often more useful for long-term decisions. They connect interest to what the money can actually do. A nominal gain can look reassuring, but the real rate shows whether that gain survives the loss of purchasing power.
How the Fisher equation links them
The Fisher equation links nominal interest rates, real interest rates, and expected inflation. In plain terms, the nominal rate reflects the real rate plus the inflation people expect over the relevant period.
That relationship is often used as an approximation. If you know the nominal rate and have an expectation for inflation, you can estimate the real rate by adjusting the headline rate for that expected price growth. If expected inflation rises while the real rate stays unchanged, the nominal rate would tend to rise as well.
The word “expected” matters. Real outcomes depend on actual inflation, which may differ from what borrowers, savers, lenders, or markets expected at the time.
Which rate matters more
Use the nominal rate when you need to understand the stated contract: what is charged, paid, or advertised in money terms. Use the real rate when you need to understand purchasing power.
For savings and investments, the real rate helps you judge whether the return may preserve or increase what your money can buy. For borrowing, it helps explain how inflation changes the real burden of repayment, especially when the nominal rate is fixed.
The nominal rate is the printed rate. The real rate is the inflation-adjusted result. Both matter, but they answer different questions.
